In short

A liquidity crisis is a state in which trades cannot be done at normal prices because counterparties disappear. In crypto it shows up as vanishing order books, suspended withdrawals and stablecoins trading off their peg. The core problem is not that prices fall but that positions cannot be moved.

Key points

  • Counterparties vanish at anything like normal prices
  • Shows up as empty books, frozen withdrawals, broken pegs
  • The core issue is immobility, not the price level
  • Calm-day depth guarantees nothing in a crisis

Definition

A state in which counterparties are so scarce that trades cannot be executed at normal price levels, including situations where withdrawals are suspended or the assets needed for settlement cannot be sourced.

On a calm day the book carries a reasonable depth of bids and offers. In a shock, participants including market makers pull their quotes at once. A market order into a thinned book fills several levels away. The depth you were looking at is not there at the moment you need it.

In crypto this entangles with venue-specific problems. When withdrawals are suspended, assets on that venue cannot be moved anywhere else — which is exactly why prices for the same asset can diverge sharply between venues. Several firms holding customer assets have halted operations, leaving balances stuck for extended periods.

Stablecoins and leverage propagate the effects. A sharp fall in a collateral asset triggers forced liquidations whose selling erodes the book further. A stablecoin trading away from its face value distorts every pair quoted in it. Each path shares one feature: the numbers that held in calm conditions stop being valid premises.

Watch out for

  • · Depth and volume are calm-condition figures; execution in a shock is a different matter
  • · While withdrawals are frozen, another venue's price is not a price you can sell at
  • · Concentrating assets at one firm turns that firm's failure into a total freeze
