Definition
A chain reaction in which forced closes send sell (or buy) flow into the market, moving the price further and pushing additional leveraged positions past their liquidation thresholds.
The mechanism runs like this. A falling price drags margin ratios down, and positions breaching the threshold are closed automatically by selling. That selling eats through the book, pushes the price lower still, and takes the next tier of positions past their own thresholds.
When highly leveraged positions cluster around a particular price band, reaching it releases a wave of closing orders at once. If the book is too thin to absorb them, the price gaps to levels that would be unthinkable in normal conditions. It may recover within minutes — but the positions closed along the way do not come back.
In such conditions stop orders fill far from their trigger levels. Some exchanges maintain an insurance fund for losses beyond collateral, or claw back from profitable positions through auto-deleveraging, but these arrangements differ by venue and users can still end up bearing losses.
