What is a delta-neutral position?

In short

A delta-neutral position combines holdings and offsetting shorts so that the total value barely changes when the price moves. Removing directional risk does not remove risk: it substitutes margin management, counterparty exposure and hedge drift in its place.

Key points

  • Constructed so price moves leave total value roughly flat
  • It swaps directional risk for other kinds of risk
  • Ratios drift as prices move and need rebalancing
  • If margin runs out, the hedge breaks and exposure returns

Definition

A combination of holdings and offsetting positions whose overall sensitivity to the underlying price — its delta — is held at roughly zero.

The simplest version is holding 1 ETH while shorting one ETH perpetual. If ETH rises, the gain on the spot roughly offsets the loss on the short, and vice versa. Total value stays close to flat either way. In DeFi the same idea is used to cancel out the exposure inside a liquidity provision position.

The difficulty is that neutrality does not hold. Where holdings shift with price — a liquidity position most obviously — the position stops being neutral the instant the market moves. Restoring it means adjusting the hedge, and every adjustment costs fees and slippage. Skip the adjustments and directional exposure creeps back unnoticed.

And only directional risk has been removed. Exhaust the margin on the short and it is force-closed, leaving the spot alone. If the venue or protocol holding one leg fails, that leg disappears while the other remains. 'Neutral' sounds like safety, but the position has actually traded one risk for several that need active management.

Watch out for

  • · Running out of margin closes the hedge alone and leaves the exposure wide open
  • · Every rebalance costs fees and slippage; models that ignore this do not match reality
  • · If the venue or protocol holding one leg fails, neutrality collapses into a one-sided loss
